Copy of US Passport and not the actual Passport, correct?

Is my understanding correct that one of the documents required to be sent along with the application of a fresh OCI is a "copy" of US passport but not the actual passport itself?

No, actual US passport has to be sent for verification which they will send you back within few days. Earlier with CKGS, the system would generate 2 return shipping labels, 1 for US passport which is sent earlier and 1 for OCI card. Don't know how VFS is managing it yet.

VFS doesn't generate the shipping label for the US passport to be sent back, it only generates the shipping label for the entire application to be sent to them and then the shipping label for the OCI card to be returned back to us. We have to include the additional shipping label in there or include a $15 demand draft to cover the cost
